Stablecoin Market Hits $120 Billion as BIS Highlights Decentralization Challenges

The total circulation of stablecoins within the decentralized finance (DeFi) ecosystem reached $12 billion as of December 2021, according to a report by the Bank for International Settlements (BIS). The BIS highlighted that DeFi platforms struggle to achieve full decentralization, describing their structure as an 'illusion of decentralization.'

In its December 2021 Quarterly Review, the BIS described DeFi as a form of financial intermediation using blockchain-based automated protocols and stablecoins. While smart contracts automate transactions and lending services, governance mechanisms remain necessary for strategic decisions, as not all scenarios can be codified.

The report noted that in proof-of-stake blockchains, large coin holders exert significant influence over decision-making, alongside governance token holders and platform developers. DeFi's scale expanded rapidly in 2021, with total loan balances across major platforms reaching $20 billion and the largest platform's flash loans accumulating to approximately $5.5 billion since mid-2020.

Risks identified include high leverage, liquidity mismatches, interconnectivity between platforms, and a lack of shock-absorbing mechanisms like traditional banks. If collateral values drop and margin requirements rise, forced liquidations could lead to increased price volatility. Stablecoins were also flagged as vulnerable points; using short-term securities or volatile assets as collateral can alter risk structures, potentially triggering runs if confidence in collateral value or liquidity weakens.

However, the BIS noted that DeFi at the time remained focused more on speculative trading and arbitrage than real-world economic impact, with virtual asset exposure in large funds growing from $500 million in 2018 to about $5 billion by 2021. The report proposed regulatory principles such as 'same risk, same rules,' suggesting regulators should focus on governance structures and decision-making entities to manage leverage, stablecoin runs, investor protection, and illicit activity.

The BIS concluded that with improved blockchain scalability and appropriate regulation, DeFi could play a role in the financial system. All data referenced is as of December 2021.
