US Fed Rate Hike Widens South Korea Interest Rate Gap to 1%

South Korea's central bank faces a complex policy calculation as the US Federal Reserve (Fed) raised rates for the third time in three years, widening the interest rate gap with South Korea to 1 percentage point. Following the Fed's decision to increase rates by 0.25% to 3.75-4.00%, market analysts warn that a continued rise in US rates could lead to further depreciation of the Korean won and increased inflation pressures.

The Fed's dot plot showed 16 out of 18 committee members expect rates to remain above 3.75% by year-end, with 12 projecting 4.00-4.25% and four forecasting 4.25-4.50%. Only two members believe rates will stay at the current 3.75-4.00% level.

With US Treasury yields approaching 5%, South Korea's stock market volatility could return, as seen in recent months with 49 sidecar triggers through August and none so far this September. Analysts warn that rising interest rates may reduce the relative investment appeal of stocks, while historical data shows significant market declines during previous aggressive Fed tightening periods.

South Korea's central bank had previously signaled a potential rate freeze in October after two consecutive increases in July and August. However, with the widening interest rate gap and persistent high oil prices, the Bank of Korea may need to reconsider its timing for further hikes. The current 3% policy rate is now 1 percentage point below US rates, creating pressure on both currency stability and inflation control.

Analysts suggest that if the Fed continues tightening, South Korea's central bank might move toward a 3.25% benchmark sooner than expected, potentially skipping October's pause. The Bank of Korea has indicated it will assess the effects of its recent rate hikes before making further decisions, but market conditions may force an earlier adjustment.
